We believe the global economy is heading towards a crossroads. This is particularly true for the regulatory landscape for some big technology companies and U.S.-China trade relations. As such, we have been attempting to position the portfolio in such a way that we can participate in a rally driven by any positive resolutions (such as a trade deal) while dampening the negative effects of any deteriorating factors.

Equity investors are currently facing multi-dimensional challenges. Having said that, we still feel confident about the companies we own in the portfolio in terms of their growth outlooks and valuations over a multiyear view. We are more cautious in the short term and think it is time to be prudent in our positioning; however, we believe equity markets can still move higher and are mindful that there could be a cost to being too defensive too early.

We believe the global commodities market is in middle of a long-term, secular downcycle. Although countercyclical rallies in oil prices can occur, we believe any periods of outperformance will likely be brief, due to a declining cost curve and the disruptive effects of short-cycle shale production. Nevertheless, we continue to find pockets of opportunity in several areas of the market.

Overall, the fundamental backdrop remains supportive. The U.S. Federal Reserve’s more dovish tone and its shift toward data dependent monetary policy suggest that we could have lower interest rates for longer. This scenario would be beneficial for real estate investors. In addition, we believe many real estate companies are well positioned to weather market volatility as they are operating with lower debt levels and more retained free cash flow than in the past.

We believe that many of the technology sector’s secular growth trends—including software as a service, e-commerce, big data, and artificial intelligence—remain in play. However, we continue to monitor the trade conflict between the U.S. and China and its implications for the technology sector. We believe that our emphasis on secular growth stories should help to insulate the businesses in which we have invested from any economic fallout from these trade frictions.

Widening valuation spreads are creating some attractive opportunities for value investors in the short term. The sustainability of this recent trend toward value stocks remains to be seen but does provide some evidence that headwinds to a world where value outperforms growth are dissipating and that valuations are regaining importance. Against this backdrop, we are finding many pockets of controversy where fundamentally sound, well-run businesses face unwarranted investor scepticism.

European equities have rallied strongly this year, but trading has been more volatile. Investor concerns around trade, economic fundamentals, central bank intentions and political risks remain elevated, hence we expect further volatility may be in store. We welcome the more volatile market and greater dispersion of returns because this gives us more relative opportunities to exploit. While valuations are now near their historical averages, we are still finding a wider range of investments.

European equity markets have continued to be volatile mainly due to uncertainty about central bank intentions, trade and deteriorating economic fundamentals. High-growth stocks have more appeal on a relative basis in these volatile conditions and they continue to offer an attractive entry point for investors.

European equity markets rose solidly in September on hopes of a resolution to the U.S.-China trade dispute and as fears of a no-deal Brexit abated. However, equities lost steam midmonth on fears that an attack on Saudi Arabian oil facilities and a spike in oil prices could disrupt economic growth. Weak economic data and a resurgence in U.S.-China trade tensions dampened sentiment across the region.

U.S. economic data remains largely positive as consumers continue to benefit from record-low unemployment and rising wages. However, we remain cautious as market volatility will likely persist until there is more clarity in the ongoing U.S.-China trade conflict. We are concerned that global trade policy uncertainty may continue to dampen business capital spending and other growth efforts. That said, recent volatility has created compelling buying opportunities within more cyclical areas of the market and in higher-quality, traditionally defensive names.

We are cautiously optimistic. In our view, there are still sufficient market drivers in place to support the asset class while more volatile market conditions could produce potentially attractive buying opportunities for long-term investors. In this environment, we continue to focus on investing in high-quality companies. Using the rigorous research and unique insights from our experienced analyst platform gives us an important edge as we sift through the market noise and identify companies with attractive growth prospects.

We recognise that, late in the business cycle, U.S. equity valuations are elevated. In particular, investors have shown a preference for more defensive areas of the market, making it harder to find attractive entry points in several sectors. We are also aware that geopolitical uncertainties continue to disproportionately affect certain assets. Given these challenging market conditions, we remain committed to finding companies with strong fundamentals and compelling risk/reward profiles that have been discounted due to idiosyncratic challenges.

Our outlook for the coming months remains moderately cautious. There has been a marked discrepancy in risk markets and core bond markets recently as global economic data continued to deteriorate but the perceived impact of monetary stimulus is keeping the market buoyant. Markets appear to be looking through current weakness to a macro environment in 2020 where the impact of central bank rate cuts should feed into economic activity.

The rally in global government bonds came to a sudden stop in September as market participants appeared happy to look through the current economic weakness to position themselves for a better macro environment in 2020. In our view, data is close to bottoming and it’s possible we could see some improvement over the medium term. Looser financial conditions should be supportive of growth, as should China pursuing more fiscal stimulus.

We believe high yield bonds appear attractively positioned compared to many other fixed income sectors in the current environment, given their relatively low duration profile and higher income. Continued economic growth, even slow growth, is supportive for high yield issuers, as they are typically more sensitive to macroeconomic factors. Corporate fundamentals remain largely stable, and we expect default activity to remain below the historical average this year and in 2020.

We have a mixed view on the outlook for global investment-grade corporate bonds. Increasingly accommodative moves by major central banks in recent months will likely continue to support risk sentiment. A favourable technical backdrop amid a low-yield environment and stabilising corporate fundamentals should also boost the asset class. However, we are cognisant that market volatility could return. With this in mind, we continue to rely on our bottom-up research to identify any long-term opportunities and potential market dislocations.

We expect volatility in the European corporate bond market to remain relatively low in the near term. The technical backdrop will likely continue to be supportive due to ongoing strong demand amid still ultra-low and negative government yields. The European Central Bank (ECB) stimulus, which is starting in November, will provide a further boost. However, the size of the ECB’s monthly purchases would not prevent spread widening should the market experience a geopolitical shock or noticeable deterioration in corporate fundamentals.

We have a mixed view on European high yield bonds. On the one hand, accommodative central banks and strong demand amid a low-yield environment should continue to provide a tailwind. However, fundamentals could come under pressure if growth weakens further. Risks stemming from global trade and Brexit uncertainty also remain. In the near term, spreads could remain rangebound, in our view, therefore, we remain selective by focussing on names with stable long-term fundamentals.
