31-Aug-2019 - David J. Eiswert, Portfolio Manager,
Broadly speaking, equities appear reasonably valued given the continuation of an exceedingly low interest rate environment and relatively slow global growth. As the U.S. election cycle gathers pace, we expect the political rhetoric to intensify and this may have the effect of generating additional volatility in markets. In turn, this may provide some potential for opportunistic stock selection.

We remain cautiously optimistic about global equity markets heading into the second half of this year, although there are a number of challenges. In our view, the world economy is far from a recession; however, failure to resolve the trade conflict between the U.S. and China has the potential to weigh on global growth and is a risk to our outlook. That said, we continue to have a positive view of the companies we own.

We believe the global commodities market is in the middle of a long-term, secular downcycle. Although countercyclical rallies in oil prices can occur, we believe any periods of outperformance will likely be brief, due to a declining cost curve and the disruptive effects of short-cycle shale production. Nevertheless, we continue to find pockets of opportunity in several areas of the market.

Overall, the fundamental backdrop remains supportive. The U.S. Federal Reserve’s more dovish tone and its shift toward data dependent monetary policy suggest that we could have lower interest rates for longer. This scenario would be beneficial for real estate investors. In addition, we believe many real estate companies are well positioned to weather market volatility as they are operating with lower debt levels and more retained free cash flow than in the past.

However, we continue to monitor the trade conflict between the U.S. and China and its implications for the technology sector. Global developed markets are reacquainting themselves with volatility. In many ways, the return of equity market volatility is welcome after what has been an abnormally long period of calm, reflecting the recognition that the world economy and its monetary policies are normalising. In our view, recent months suggest that headwinds to a world where value outperforms growth are dissipating and that valuations are regaining importance.

Although the European equity market has rallied strongly this year, trading has been more volatile. The overall gains masked bouts of shifting sentiment and direction caused by uncertainty surrounding trade, economic fundamentals, and central bank intentions. Investor concerns around these issues remain elevated, hence we expect further volatility may be in store. While valuations are near their historical averages after the market rally at the start of the year, we are still finding a wider range of investments.

We maintain a long-term investment horizon and exposure to well-managed companies, which we believe can generate solid, superior earnings growth over time. Economic growth in Russia has been fairly muted as the oil price has not fed through to increased fixed investment and the government maintains a conservative fiscal policy. Heightened domestic political and geopolitical risks continue to be headwinds for Turkey. We believe frontier markets Romania and Georgia continue to offer long-term growth potential.

European equities have been more volatile this year than last, mainly due to uncertainty about central bank intentions, trade policies and deteriorating economic fundamentals. Without a resolution to these issues we expect volatile conditions may continue. Even so, valuations among European small-caps relative to other groups now appear to be more reasonable. Amid the continuing market volatility, high-growth stocks have more appeal on a relative basis and continue to offer an attractive entry point for investors.

European stocks weakened in August in thin, volatile trade as fears the global economy was heading for recession intensified due to an escalation in trade tensions between the U.S. and China. Defensive sectors ended higher, while cyclical sectors weakened. Six of the 11 sector components of the index declined, led by energy, financials and information technology. The main gainers were consumer staples, utilities and health care.

We continue to find attractive investment opportunities in Asia ex-Japan despite the long-drawn out U.S.-China trade discord. While trade frictions are creating concerns about growth, Asian economies are holding up, supported by domestic demand even as we see broad-based weakness in trade. Overall, we believe positive economic growth, low inflation, and accommodative monetary policies should support financial asset prices in the remainder of 2019. The reality is it will largely depend on a resolution of the U.S.-China trade dispute, which is weighing on sentiment and eroding business confidence and capital spending. With all the fits and starts, trade and interest rates remain the two key market factors to watch.

The U.S. economy continues to look generally healthy, but we are aware that there are factors that could weigh on equity returns. We believe corporate earnings growth rate will continue to decelerate. Additionally, we think market volatility may persist until there is more clarity into how the long-standing U.S.-China trade conflict will be resolved. While we feel investors should remain cautious, we believe markets could receive a boost if there is resolution on geopolitical and monetary policy risks.

We remain cautiously positive about the global economy and financial markets, although the recent escalation in trade tensions could trigger renewed volatility and further impede growth. Consensus opinion is expecting a reacceleration in company earnings later in the year, which we think will depend on improving global growth, particularly outside the U.S. Meanwhile, the global economic outlook remains subdued, and earnings momentum has turned negative in both Europe and Japan.

We believe U.S. consumers, who are benefitting from low unemployment and rising wages, should continue to drive U.S. economic growth. However, we recognise that global economic growth has slowed due, in part, to the escalation of U.S.-China tensions into a full-fledged trade war. With market conditions remaining far from clear and the odds of a U.S. recession rising, we continue to favour higher-quality companies, which we believe will outperform over the long term despite near-term challenges.

Our outlook for the coming months remains moderately cautious but credit markets appear to be confident that easing from the U.S. Federal Reserve, the European Central Bank (ECB) and China, will maintain a supportive environment. Increasing recession risk concerns have pushed global rates to new low levels. In effect, market participants are trying to force the hand of central banks that have so far expressed a reluctance to relaunch full quantitative easing programmes, and instead are questioning their potential benefits. Against this backdrop, we see potential in the short term for core bond yields to rise if central banks fail to deliver on the markets’ high expectations.

Ongoing concerns over global growth, geopolitical headwinds, and accommodative policy from major central banks mean that, in our view, the environment for core government bonds is improving. Further expected monetary easing in the U.S. and Europe could also support demand for risk assets. However, if data improves, there is a downside risk that the level of easing may not be as much as anticipated. Therefore, we continue to look for investments that can perform well in different market environments.

We believe high yield bonds appear attractively positioned compared to many other fixed income sectors in the current environment, given their relatively low duration profile and higher income. Continued economic growth, even slow growth, is supportive for high yield issuers, as they are typically more sensitive to macroeconomic factors. Corporate fundamentals remain largely stable, and we expect default activity to remain below the historical average this year.

We believe the outlook for global investment-grade credit is mixed. Concerns surrounding global growth and the U.S.-China trade dispute continue to linger. However, in our view, continued dovishness from major central banks may keep government bond yields low, which would be likely to support demand for risk assets. We remain conscious of the downside risk should central banks deliver less easing than expected. In this environment, we rely on our bottom-up research to identify long-term opportunities and potential market dislocations, should volatility return.

The technical backdrop in the European corporate bond market should be favourable in the near term. The European Central Bank is expected to announce stimulus measures at its September meeting, while global growth concerns could keep core government bond yields suppressed, supporting demand for corporate sector assets. After strong year-to-date returns, valuations in the European high yield asset class appear fair, although risks stemming from global trade and Brexit uncertainty continue to rise. Accommodative central banks and strong demand amid the low-yield environment should continue to provide a tailwind. We also see signs that the European economy may stabilise; however, average leverage has increased, and fundamentals could come under pressure if growth weakens further. Therefore, we remain selective by focussing on names with stable long-term fundamentals.

We are cautious about the outlook for emerging market (EM) local currency assets. Recent macroeconomic driven risk aversion could continue in the near term as U.S.-China trade tensions and growth concerns remain. However, valuations have improved and look attractive relative to other global fixed income sectors. If major central banks deliver monetary stimulus as expected in the coming months, we believe EM local currency assets could rebound. We believe a range of indicators, such as the inverted yield curve and spike in rate volatility, support our view that the latest Federal Reserve (Fed) rate cut was a policy error and the start of an easing cycle. With near-term recession risks rising, the Fed may still have a small window of opportunity to react forcefully to change the hawkish narrative, but that would also need to be coupled with major trade war concessions from the Trump administration.
