29-Feb-2020 - David J. Eiswert, Portfolio Manager,
The coronavirus outbreak will likely have a meaningful impact on global growth in the first half of the year. In response, we have been repositioning the portfolio and raising cash by selling riskier, lower conviction companies, especially those with considerable balance sheet risk. Nevertheless, we believe there that the economic acceleration is being delayed rather than cancelled. Once the virus outbreak is contained, there could be a significant rebound in activity, and we want to be cautiously optimistic about this scenario.

The coronavirus outbreak will continue to have a negative effect on global growth as business, travel, and other consumer activity grinds to a halt. The question now is how long will it take for the situation to stabilise and for us to see a return to growth. With that in mind, we have been repositioning the portfolio to ensure our holdings are those that represent truly durable, long-term growth opportunities while eliminating riskier names that are more vulnerable to coronavirus effects.

We believe the global commodities market is in middle of a long-term, secular downcycle. Amid the turbulence caused by the coronavirus-driven demand shock and the oil supply shock from Saudi Arabia’s focus on recapturing lost market share, we remind ourselves that demand eventually will recover as the health crisis abates and that energy markets will find equilibrium, albeit painfully. In the meantime, we remain disciplined and opportunistic, with an eye toward exploiting near-term dislocations for longer-term opportunities.

We think operating fundamentals remain reasonably solid for most real estate companies, but we continue to monitor the construction of new supply given the importance of supply/demand dynamics for the sector. We recognize the severity of the economic and social shock that we are facing—and it may well endure beyond the current consensus. The equity market correction is long overdue as valuations were generally unattractive. Although Europe did not look as expensive as other regions, we believe the pronounced market reaction here is rational given the moves elsewhere. The situation remains fluid, with considerable uncertainty as to how the pandemic and associated economic environment will develop. Even so, we welcome market volatility and the dispersion of returns because it creates relative value opportunities that we can exploit.

Our relatively benign outlook for further modest market gains in 2020 has been thrown into reverse by the rapid spread of coronavirus and the collapse in oil prices. European shares rebounded to a record high in February before suffering a correction on concerns that the worsening coronavirus outbreak would tip the global economy into a recession. All sectors fell, with energy suffering the worst decline, followed by materials, industrials, financials, consumer staples and consumer discretionary. Health care and information technology posted smaller losses, while utilities weakened the least.

We continue to take a medium- to long-term view on our investments amid the coronavirus outbreak. We seek to determine which businesses will likely have significant upside when earnings have ‘normalised,' possibly in 2021-2022, assuming a return to the usual market and business conditions upon the virus’ containment. Given our propensity for owning companies with better balance sheets, business models and management, we believe our portfolio is well positioned to weather this virus-induced market volatility.

We remain constructive about the long-term prospects for Asia ex-Japan equities, while recognising the short-term negative impact of the coronavirus outbreak. The situation in China appears to be under control with fewer new cases and the gradual resumption of business activity. China’s growth may be slower than expected, spilling over to other economies, but we expect policies will be further deployed to cushion the virus’ impact. Meaningful correction of quality stocks and cyclicals may provide investors with opportunities.

We are positive about a potential rally in cyclical stocks following their 2019 weakness, lean inventory levels worldwide, and continued supply discipline in EM. While oil price weakness raises the spectre of a global slowdown, the support by policymakers in terms of liquidity and stimuli augurs well for these cyclical names.

29-Feb-2020 - Taymour Tamaddon, Portfolio Manager,
Overall, we are cautious but optimistic that positive factors are still in place to support the market, while more volatile conditions could produce attractive buying opportunities for long-term investors. However, the coronavirus outbreak, global trade, and interest rates remain key market factors to watch. Furthermore, as the U.S. presidential election campaigns gain momentum and controversial policy issues are debated, the risk from political headlines on investor sentiment may become more of a concern.

We believe that investors have become more discerning following the coronavirus-driven equity market sell-off. Looking forward, we see several crosscurrents for equities. While a strong consumer and more accommodative monetary policy provide support, we believe political, regulatory, and geopolitical risks are likely to be elevated throughout 2020. Against this backdrop, opportunities are idiosyncratic, and we continue to look for companies with improving fundamentals and compelling risk/reward profiles that have been overly discounted by the market.

With the unexpected and elevated market disruptions connected to the coronavirus outbreak, we are managing portfolio risk while keeping an eye out for attractive opportunities. The novel coronavirus has likely disrupted the hopes for a modest economic acceleration in the first half of 2020. However, we believe that the ongoing recovery will be delayed and not derailed given the firm starting point of many economies and policy responses from global central banks and other policymakers.

The environment for core government bonds is mixed. The spread of the coronavirus has boosted core asset prices and depressed the macroeconomic outlook; this could persist in the short to medium term. However, should central bank stimulus have the desired effect and the virus spread is contained, a rebound could appear sooner rather than later. With this in mind, we continue to monitor data closely, targeting investments that will likely perform well in different market environments.

Market volatility is likely to persist as governments ramp up efforts to contain the coronavirus. Valuations have improved from the beginning of the year, and we are starting to see opportunities outside the energy sector, particularly in defensive industries. As long-term high yield investors, we believe volatility can create opportunities for those who remain invested in the asset class. Our global research platform is well positioned to identify and exploit these opportunities in this volatile market environment.

We believe high yield bonds appear attractively positioned compared to many other fixed income sectors in the current environment, given their relatively low duration profile and higher income. Continued economic growth, even slow growth, is supportive for high yield issuers, as they are typically more sensitive to macroeconomic factors. Corporate fundamentals remain largely stable, and we expect default activity to remain below the historical average this year.

Our outlook is mixed. The flight to safety amid the coronavirus outbreak highlights how cautious investors have become, and the potential for knock-on economic effects becoming a meaningful drag on risk assets. On top of this, corporate fundamentals are deteriorating, with corporate yields starting to rise and spreads widening in select sectors, increasing the risk of fallen angels – those bonds being downgraded to high yield- and defaults. Increasingly accommodative central banks should continue to support markets, however.

The coronavirus outbreak will likely continue to drive markets in the near term. We expect to see ongoing volatility until signs that the spread has been contained. After widening in late February, European corporate spreads could see further weakness in March as the outbreak in Italy raises concerns about the region’s economy. However, global central bank action could lessen the impact. In this uncertain and evolving backdrop, we believe investors need to display discipline and a long-term outlook.

The coronavirus outbreak will likely cause ongoing near-term market volatility. While the long-term repercussions are uncertain, central bank and government stimulus could help calm markets and ease the economic impacts of the virus. European high yield bonds also benefit from a lower overall energy sector exposure compared it other high yield sectors globally. In this backdrop, we will seek to identify companies that can better withstand periods of risk aversion as well as perform over the long term when the outbreak eases.

The coronavirus outbreak will continue to drive sentiment, likely triggering bouts of volatility in the near term. Policy action from major central banks, particularly if coordinated, could boost government bond prices globally. Despite global macroeconomic risks, we remain cautiously optimistic about emerging markets corporate debt. The relatively defensive nature of the asset class, the historically low default rate, the high carry profile of the asset class, and the persistent global bid for yield are all supportive for emerging markets corporate debt. That said, the asset class is not insulated from exogenous risk factors, highlighting the importance of bottom-up credit selection.
