30-Jun-2020 - David J. Eiswert, Portfolio Manager,
The challenge we currently face is that many of our investments are secular growth companies trading at high valuations, while beaten down areas of the market have structural questions around their ability to survive this pandemic. We are trying to be carefully contrarian by moderating our positions in the most expensive secular growth companies that have worked well and are looking globally for opportunities where value is present in quality growth stocks.

While we have benefitted from being on the right side of many changes playing out during this highly unusual period, we are not being complacent about the need to stay active and think through the risks of a rotation or setback in the market. Much more positive market action and sentiment is underpinning the current backdrop, but increased uncertainty has made us more cautious of late, and we are moving the portfolio back to a more balanced posture.

We continue to believe that we are in a secular bear market for many commodities. However, we see a potential sharp rebound in oil prices as global economies reopen and demand normalises. Despite our positive near-term outlook for crude prices, we expect West Texas Intermediate (WTI) crude oil to settle in the mid-USD 40s per barrel over the long term.

While near-term volatility is likely to persist as a result of the coronavirus, we are cautiously optimistic about a potential rebound in economic activity once the pandemic subsides. We think it unlikely that developers will begin construction on new projects in this environment, which should help mitigate supply pressure and offset some of the near-term, virus-related weakness in demand. Continued low interest rates could also help support property prices.

Despite some short-lived rallies in value shares, growth stocks continued their long track record of outperformance. The MSCI Europe Index advanced as optimism about a nascent economic recovery outweighed fears that a resurgence in coronavirus infections would undermine a rebound. The gradual and relatively successful reopening of economies, improving data, doses of fresh stimulus, and the promise of a recovery fund helped European shares higher. Cyclical sectors, such as financials, information technology, materials and industrials, led gains. Utilities also rose strongly. However, consumer staples and energy rose the least, while health care fell.

Japan is more exposed to the global economic cycle than many other markets. Therefore, we believe that the country is well positioned to benefit from the unprecedented fiscal and monetary easing measures implemented globally to support economies, and an improvement in earnings from depressed levels as the world economy enters the recovery stage. Japanese corporates are also cash rich; that should help them weather the near-term crisis, but also make progress in ongoing corporate governance reform.

30-Jun-2020 - Heather McPherson, Portfolio Manager,
We continue to believe the market will be driven by news headlines until there is more clarity on the impacts of the coronavirus and how it may affect economic behaviour moving forward. Earnings guidance will be of little value for the next several quarters, so we see opportunities by extending our time horizon to identify opportunities that look attractive under a “normalised” environment.

We seek to capitalise on opportunities across the broad range of the small- and mid-cap U.S. equity market. Overall, we remain modestly overweight high-quality companies that compound their earnings. We also look for select investments in “deeper-value” opportunities – those stocks that we believe are significantly undervalued – and hold a number of income-oriented dividend growth companies.

While the second quarter brought a welcomed recovery, the outlook could be challenging as the marginal benefits of stimulus begin to wane and governments continue to deal with the coronavirus outbreak. For now, we remain constructive on credit as spreads remain relatively attractive and central banks continue to provide support. However, we expect further bouts of market volatility this year with a positive outlook in 2021 as the probability of a vaccine increases, and political uncertainty subsides.

We are taking a wait-and-see approach given the current market uncertainties. While signs of a rebound in economic activity are encouraging, we are mindful of risks, such as the renewal of the China-U.S. trade tensions. The upcoming U.S. election, Brexit talks, and the possibility of more local shutdowns could also trigger future bouts of volatility. As a result, we have kept in place our defensive positioning in equity and credit markets.

Overall, we are cautious about the outlook for the asset class. While we see pockets of opportunity emerging from the recovery, such as in select credit positions and in peripheral Europe, we are cognisant of risks ahead. Alongside the threat of a second coronavirus wave, other headwinds, namely escalating U.S.-China tensions and the upcoming U.S. presidential election remain. As a result, we have reinstated some of our defensive positioning to maintain some flexibility in the portfolio.

Over the long term, we expect a diverse allocation to global high yield markets to provide strong risk-adjusted performance. Default rates are likely to increase as the economic fallout of the coronavirus continues to unfold. However, in our view, the high yield asset class has become a higher-quality market over the past few years, and the impact of fallen angels—those bonds being downgraded to high yield—is likely to drive this trend further.

As the fallout from the pandemic and the impact of business disruptions begin to be reflected in corporate earnings, there will likely be another round of volatility. This should provide us with further opportunities to invest at attractive prices. Overall, we believe we may have passed the peak of the health crisis seen in the second quarter; however, the rest of the year remains full of uncertainties. As we enter this phase, while some areas of the market will outperform, it is unlikely that the broad-based rally in risk assets will continue. With this in mind, we have begun to take a more cautious approach in the portfolio, while relying on our fundamental research to uncover unique opportunities.

We believe the medium-term outlook remains favourable. Recent economic data has been encouraging and unprecedented monetary and fiscal support from global policymakers should keep the technical backdrop strong. However, the market remains susceptible to bouts of volatility should coronavirus cases continue to escalate in the U.S. Valuations are less attractive across the board following the recent spread tightening, so bottom-up security selection and a medium- to long-term perspective will be important to achieving sustained performance.

The macro backdrop could continue to support European high yield as economies reopen amid falling coronavirus infection rates. Even after the recent recovery, spreads are still at levels that historically have resulted in positive returns. However, valuations are not as attractive across the board as they were earlier this year, so markets are more susceptible if signs of a second wave in virus infections start to emerge.

While emerging market (EM) local currency assets could continue to benefit from supportive monetary policies and a resumption of economic activity, the risk from the coronavirus remains high as several large economies have recently seen a rise in cases. The recovery so far has also diminished EM bond yields, and risk premia have fallen, although currency valuations and technical factors are still compelling. Bottom-up security selection will remain key to identifying names with long-term performance potential.

The impact of this health care crisis has weighed on fundamentals in emerging markets; some more fragile countries are likely to remain impaired, but most countries should weather the storm and continue to gradually recover. Bouts of volatility should provide opportunities, particularly with the view that we will be transitioning into a classic early-cycle growth environment as 2021 approaches. Spreads remain attractive from a long-run perspective, and fiscal and monetary policy continue to support a low volatility environment. Credit markets are recovering at different speeds, and we expect the more cyclical parts of the market, along with sectors and securities that were affected more by the virus, to recover significantly next year.
